What is Correlation in Forex Trading?

Correlation measures the statistical relationship between two instruments' price movements. A correlation of +1 means they move identically, -1 means they move in opposite directions, and 0 means no relationship.

How It Works

Some commonly correlated pairs: EUR/USD and GBP/USD are positively correlated (both move against USD). EUR/USD and USD/CHF are negatively correlated (when one rises, the other tends to fall). AUD/USD and gold (XAU/USD) are positively correlated because Australia is a major gold exporter. Correlation matters for portfolio risk. If you hold long positions on both EUR/USD and GBP/USD, you're doubling your exposure to USD weakness. Your risk is higher than it appears from looking at each trade individually. Correlations are not fixed. They shift over time and can break down entirely during crisis events. A pair that was positively correlated for months may diverge suddenly when country-specific news hits. Using rolling correlation (30-day or 90-day lookback) helps track current relationships.

Why It Matters

Understanding correlation prevents unintentional risk concentration. It also helps you avoid duplicate trades on correlated pairs, saving on spreads and margin while managing overall exposure.

Common Mistake

Treating correlation as permanent. EUR/USD and GBP/USD typically move together, but during Brexit-specific events GBP moved independently while EUR barely reacted. Historical correlations can break during the exact moments they matter most.

Example

You're long EUR/USD and considering adding a long GBP/USD position. Their 30-day correlation is +0.87 (strongly positive). Adding the second trade roughly doubles your USD-short exposure rather than diversifying your risk.
