What is Leverage in Forex Trading?

Leverage is the ratio of your trading position size to the capital you put up as margin. A leverage ratio of 1:100 means you can control $100,000 in currency with just $1,000 of your own funds.

How It Works

Leverage is provided by your broker. It allows you to take larger positions than your account balance would normally permit. If you have $1,000 and your broker offers 1:500 leverage, you could theoretically open a position worth $500,000. Higher leverage amplifies both gains and losses proportionally. A 1% move in your favor on a 1:100 leveraged position returns 100% on your margin. The same 1% move against you wipes out your margin entirely. Leverage ratios vary by instrument type. Forex majors often allow up to 1:500, metals up to 1:200, indices up to 1:100, and crypto typically 1:10. These limits reflect the underlying volatility of each asset class.

Why It Matters

Leverage cuts both ways. Without proper position sizing and stop losses, high leverage leads to rapid account depletion. With discipline, it allows traders to be capital-efficient. Size positions based on what you can afford to lose, not the maximum leverage available.

Common Mistake

Treating available leverage as a suggestion to use all of it. A $1,000 account with 1:500 leverage can open a $500,000 position, but a 0.2% adverse move wipes the account. The availability of high leverage says nothing about how much of it suits a given situation.

Example

With $2,000 and 1:100 leverage, you can open a position worth $200,000 (2 standard lots of EUR/USD). If the price moves 50 pips in your favor, that's roughly $1,000 profit, a 50% return on your capital. But 50 pips against you means the same $1,000 loss.

Temperance, moderation in all things, is one of the four Stoic cardinal virtues. Leverage is the clearest test of temperance in trading: using less than what's available takes more discipline than using the maximum.
